PennyMac Financial Services Q3 Earnings Call Highlights
by Kim Johansen · The Markets DailyPennyMac Financial Services (NYSE:PFSI) reported third-quarter 2026 net income of $29 million, or $0.54 per diluted share, as higher mortgage rates reduced origination activity while the company’s servicing business benefited from slower prepayments. Adjusted net income was $56 million, or $1.05 per share, producing an annualized adjusted return on equity of 5%.
The company also announced leadership changes. President and Chief Mortgage Banking Officer Doug Jones plans to retire on June 30, 2027. Kevin Ryan, currently chief strategy officer, will become chief financial officer effective Jan. 1, 2027. Current CFO Dan Perotti will remain in the role through year-end and then serve in an advisory capacity through the first quarter of 2027.
Chairman and CEO David Spector said the company has a leadership team prepared to continue its strategy through the transition. Ryan will retain responsibility for strategy and business development alongside his finance duties.
Higher Rates Pressure Production
PennyMac’s production segment recorded a pretax loss of $7 million, compared with pretax income of $38 million in the preceding quarter and $123 million a year earlier. Total acquisition and origination volumes were $24 billion in unpaid principal balance, down 30% sequentially and 33% from the third quarter of 2025.
Spector said the primary 30-year fixed mortgage rate increased by more than 90 basis points from June 30 and ended the quarter at approximately 7.4%. The rise reduced refinance demand, with industrywide rate-and-term agency deliveries declining about 80% from the first quarter, according to secondary-market data cited by the company.
“Less than 1% of homeowners currently possess an incentive greater than 50 basis points to refinance,” Spector said, describing the market as one of the most constrained origination environments since 2023.
Perotti said the revenue contribution from PennyMac’s correspondent channel fell $6 million from the prior quarter, while broker-direct revenue contribution declined $23 million and consumer-direct revenue contribution decreased $40 million. The company said it maintained pricing discipline rather than pursuing loans priced using recapture assumptions it did not consider appropriate.
In consumer direct, fallout-adjusted lock volume fell 37% from the prior quarter. Margins increased to 335 basis points from 300 basis points because closed-end second-lien loans represented a greater share of production. Spector said consumer-direct fundings totaled about $3.3 billion during the quarter, including about $700 million of closed-end second liens. The company also launched a HELOC product in its consumer-direct channel after the quarter.
Production expenses, excluding loan-origination expense, declined 11% sequentially. However, Spector said expenses did not fall as quickly as revenue because the company was still processing and funding pipelines established before rates rose.
Servicing Earnings Improve as Prepayments Slow
The servicing segment generated $99 million of pretax income. Excluding mortgage servicing rights, or MSR, fair-value changes net of hedging, servicing pretax income was $132 million, up from $99 million in the prior quarter.
PennyMac’s servicing portfolio ended the quarter at $737 billion in unpaid principal balance, slightly above the preceding quarter. Realized prepayment speeds fell to 8.1% from 11.6%, resulting in a 15% reduction in realized MSR cash flows. The company said slower prepayments lowered amortization and increased servicing-fee income, though they also reduced average custodial balances and related interest income.
Income from early buyout, or EBO, activities declined $20 million sequentially because of higher rates and changes to FHA and VA loss-mitigation programs that affected the timing and volume of buyout and redelivery options.
Perotti said the fair value of the company’s MSR asset, including the provision for losses on active loans, rose by $930 million during the quarter. The increase was largely linked to interest-rate changes, while hedge fair-value losses totaled $964 million, including $946 million tied to rate effects.
Cost Cuts, Technology and Cenlar Plans
PennyMac expects $160 million in annualized expense reductions between the second quarter of 2026 and the first quarter of 2027. Spector said there should be a modest sequential decline in expenses in the fourth quarter, followed by a more substantial reduction in the first quarter as the initiatives reach their full run rate.
The company is also expanding automation across its production operations. Spector said 37% of targeted workflow automation is live in production, with another 28% in development and expected to be completed by year-end. PennyMac has 22 proprietary artificial-intelligence agents in production that have completed more than 205,000 automated executions and more than 200,000 document reviews, he said.
The company’s AI voice agent supported more than 15,000 transfers and contributed to more than 1,600 rate locks in the third quarter, according to Spector. He said the technology is intended to reduce staffing needs and provide capacity if mortgage rates decline and refinance demand improves.
PennyMac now expects its acquisition of Cenlar’s subservicing business to close in the first quarter of 2027. Ryan said the company has received all but one required state approval and is working with regulators on transferring deposits associated with Cenlar’s bank charter. PennyMac plans to close the transaction excluding the bank charter, dispose of the deposits and relinquish the charter, he said.
MSR Sale and Return Outlook
After the quarter ended, PennyMac agreed to sell $29 billion in unpaid principal balance of low-coupon MSRs, with closing expected in the fourth quarter. The company expects approximately $490 million of net proceeds, primarily to repay debt. Perotti said PennyMac will not retain subservicing on the portfolio and does not expect to record a specific gain on the sale because the transaction was near its existing valuation mark.
Total debt-to-equity was 3.5 times at quarter-end, while non-funding debt-to-equity was 1.9 times. Perotti said the company generally targets non-funding leverage closer to 1.5 times over time and expects the planned MSR sale, earnings and interest-rate movements to help reduce leverage.
For the fourth quarter, Spector said adjusted return on equity is expected to remain near current levels. Looking further ahead, he said the company expects a low-double-digit return on equity by the fourth quarter of 2027 under current market conditions, citing servicing benefits, cost reductions, the Cenlar transaction, AI deployment and production improvements.
